{"id":5239,"date":"2020-03-29T16:08:58","date_gmt":"2020-03-29T16:08:58","guid":{"rendered":"https:\/\/www.newmoneyreview.com\/?p=5239"},"modified":"2020-04-09T12:23:28","modified_gmt":"2020-04-09T12:23:28","slug":"bis-warns-of-market-finance-shock","status":"publish","type":"post","link":"https:\/\/newmoneyreview.com\/index.php\/2020\/03\/29\/bis-warns-of-market-finance-shock\/","title":{"rendered":"BIS warns of market finance shock"},"content":{"rendered":"<p>Central banks may need to provide further emergency support to the non-bank financial system, the Bank for International Settlements (BIS) warned in <a href=\"https:\/\/www.ft.com\/content\/5a1a1e9c-6f4d-11ea-89df-41bea055720b\">an article published in the <em>Financial Times<\/em><\/a> on Sunday 29 March.<\/p>\n<p>The BIS acts as a policy-making advisory body for the world\u2019s central banking community.<\/p>\n<p>In the article, the BIS general manager, Agust\u00edn Carstens, said that a focus on channelling financial support to individuals and small and medium-sized enterprise through the banking system may not work.<\/p>\n<blockquote><p>\u201cThis time, the banking sector is a smaller part of the financial system\u201d<\/p><\/blockquote>\n<p>This is because businesses are now often more reliant on other market-based finance providers&#8211;intermediaries like institutional investors and asset managers\u2014than on banks to supply critical finance, the BIS said.<\/p>\n<p>The BIS general manager contrasted the current recession with 2008, when central banks had been able to support economic activity by supporting banks and buying assets through quantitative easing (QE) programmes.<\/p>\n<p>\u201cOne key difference between the current crisis and 2008 is the set of players involved. That event was a global banking crisis with over-leveraged lenders at its centre. Central banks had direct levers to address banking stress by providing funding to distressed banks or by purchasing assets,\u201d Carstens said.<\/p>\n<p>\u201cThis time, the formal banking sector is a smaller part of the financial system, while market-based finance has become more important.\u201d<\/p>\n<p><a href=\"https:\/\/www.bis.org\/review\/r180221a.pdf\">According to the Bank of England<\/a>, market-based finance, measured by the assets of non-bank financial institutions, grew to $150 trillion in 2015, or about half the total assets of the global financial system. This is an increase of about 50 percent since 2008.<\/p>\n<blockquote><p>\u201cThis has brought the liquidity risks from market-based finance into sharp focus\u201d<\/p><\/blockquote>\n<p>Within the market-finance total, the asset management industry manages around $80trn, half of which is in investment funds.<\/p>\n<p>Last summer outgoing Bank of England governor Mark Carney <a href=\"https:\/\/www.bis.org\/review\/r180221a.pdf\">warned of the new vulnerabilities created by this trend<\/a>, saying that investment funds promising daily liquidity to clients while investing in less liquid underlying assets, like corporate bonds, risk amplifying any downturn in the global economy.<\/p>\n<p>\u201cInvestment funds have more than doubled [their assets since 2008],\u201d Carney said.<\/p>\n<p>\u201cWithin that, debt-focussed funds make up nearly a quarter of the assets under management as investor flows into fixed income funds since the crisis have materially outpaced those into equity funds. This has brought the potential liquidity risks from market-based finance into sharp focus.\u201d<\/p>\n<p>\u201c$30trn of global assets are held in investment funds that are particularly flighty, reflecting their promise of daily liquidity to investors despite investing in potentially illiquid underlying assets,\u201d <a href=\"http:\/\/beta.newmoneyreview.com\/index.php\/2019\/08\/24\/carney-attacks-us-monetary-hegemony\/\">Carney warned at the time<\/a>.<\/p>\n<p>Last Monday, in an aim to quell market panic, the US Federal Reserve enlisted BlackRock, the world\u2019s largest asset manager, <a href=\"https:\/\/www.marketwatch.com\/story\/fed-taps-blackrock-to-run-emergency-programs-2020-03-25\">in a bond-buying exercise worth tens of billions of dollars<\/a>.<\/p>\n<p>The <a href=\"https:\/\/www.barrons.com\/articles\/why-the-federal-reserve-is-buying-bond-etfs-51585353014\">support represents up to 20 percent of the assets of US-listed exchange-traded funds that provide broad exposure to investment-grade bonds<\/a>.<\/p>\n<p>The Fed\u2019s move was called \u201ctruly outrageous\u201d by one asset management executive <a href=\"https:\/\/www.ft.com\/content\/08b897a5-aadb-40d7-922c-431154ed968a\">interviewed by the <em>Financial Times<\/em><\/a>, who declined to speak on the record due to BlackRock\u2019s influence on Wall Street.<\/p>\n<blockquote><p>\u201cAsset managers do not \u2018fail\u2019, and therefore they cannot pose systemic risk\u201d<\/p><\/blockquote>\n<p>Over recent years BlackRock has managed to convince regulators that its activities do not create market-wide systemic risk, leaving the firm\u2014and other asset managers\u2014subject only to relatively light-touch regulation.<\/p>\n<p>By comparison with banks, asset managers are subject to only minimal capital requirements, a preferential status they justify by arguing that they do not put their own balance sheets at risk when managing funds on behalf of clients.<\/p>\n<p>\u201cAsset managers do not \u2018fail\u2019, and therefore they cannot pose systemic risk,\u201d BlackRock\u2019s former vice-chairman, Barbara Novick, <a href=\"https:\/\/www.blackrock.com\/corporate\/literature\/publication\/barbara-novick-remarks-oenb-macroprudential-policy-conference-050919.pdf\">said last year<\/a>.<\/p>\n<p>According to the BIS general manager, since bank finance is not filling the void left by the potential withdrawal of market-based finance, central banks should consider more support schemes like that launched by the Fed last week.<\/p>\n<blockquote><p>There should be a global freeze on bank dividends and share buybacks<\/p><\/blockquote>\n<p>\u201cThe US Federal Reserve\u2019s decision to enter the corporate bond market marks a bold step in the right direction,\u201d Carstens said.<\/p>\n<p>\u201cBut more may still be needed to build the last mile to the small businesses at the end of the line.\u201d<\/p>\n<p>The BIS general manager called for two immediate steps to help shore up capital flows to individuals and small- and medium-sized businesses.<\/p>\n<p>First, he said, there should be a global freeze on bank dividends and share buybacks.<\/p>\n<p>Last week the European Central Bank <a href=\"https:\/\/www.ft.com\/content\/b5736d97-02c0-4e1f-84c3-a2d192bcc519\">imposed such restrictions for banks based in the eurozone<\/a>, but the move has not so far been copied elsewhere.<\/p>\n<p>In 2019, big banks globally paid out about $325bn in share buybacks and dividends.
